What is the difference between index fund and index?
A stock index is a hypothetical portfolio of stocks - a list of names and numbers of shares - selected according to some established criteria. An index fund is a real mutual fund that buys stocks and holds them in a portfolio that approximates the index.
ETFs are known to be traded in mostly intraday shares via AMCs and can give higher profits. Index Funds are known to trade primarily in securities via AMCs and offer more security in investment. In comparison to index fund vs etf, ETFs are a much riskier form of investment than Index Funds.
While an S&P 500 index fund is the most popular index fund, they also exist for different industries, countries and even investment styles.
Index funds offer lower fees and tax efficiency. Due to their passive nature, they often perform in line with market benchmarks, making them suitable for investors seeking broad market exposure at lower costs. On the other hand, active mutual funds aim to outperform the market by employing active management strategies.
While indexes may be low cost and diversified, they prevent seizing opportunities elsewhere. Moreover, indexes do not provide protection from market corrections and crashes when an investor has a lot of exposure to stock index funds.
ETFs may be more accessible and easier to trade for retail investors because they trade like shares of stock on exchanges. They also tend to have lower fees and are more tax-efficient.
The biggest difference between them is that ETFs trade intraday at various prices during exchange hours and index mutual funds can be bought or sold only after the market closes each day, at a fund's net asset value. For beginners, the vast array of index funds options can be overwhelming. We recommend Vanguard S&P 500 ETF (VOO) (minimum investment: $1; expense Ratio: 0.03%); Invesco QQQ ETF (QQQ) (minimum investment: NA; expense Ratio: 0.2%); and SPDR Dow Jones Industrial Average ETF Trust (DIA).
Most index funds pay dividends to their shareholders. Since the index fund tracks a specific index in the market (like the S&P 500), the index fund will also contain a proportionate amount of investments in stocks. For index funds that distribute dividends, many pay them out quarterly or annually.
You can purchase an index fund directly from a mutual fund company or a brokerage. Same goes for exchange-traded funds (ETFs). These are like mini mutual funds that trade like stocks throughout the day (more on these below).
How long should you hold index funds?
Ideally, you should stay invested in equity index funds for the long run, i.e., at least 7 years. That is because investing in any equity instrument for the short-term is fraught with risks. And as we saw, the chances of getting positive returns improve when you give time to your investments.
You can buy index funds through brokerages such as Charles Schwab, Fidelity or Vanguard. Financial advisors who hold client accounts at those companies or other brokerages can also buy index funds for you.
The average stock market return is about 10% per year, as measured by the S&P 500 index, but that 10% average rate is reduced by inflation.
It's easy to see why S&P 500 index funds are so popular with the billionaire investor class. The S&P 500 has a long history of delivering strong returns, averaging 9% annually over 150 years. In other words, it's hard to find an investment with a better track record than the U.S. stock market.
While there are few certainties in the financial world, there's virtually no chance that an index fund will ever lose all of its value.
Another reason some investors don't invest in index funds is that they may have a preference for investing in a particular industry or sector. Index funds are designed to provide exposure to broad market indices, which may not align with an investor's specific interests or values.
Index mutual funds & ETFs
Constant buying and selling by active fund managers tends to produce taxable gains—and in many cases, short-term gains that are taxed at a higher rate.
If you're new to investing, you can absolutely start off by buying index funds alone as you learn more about how to choose the right stocks. But as your knowledge grows, you may want to branch out and add different companies to your portfolio that you feel align well with your personal risk tolerance and goals.
Dividends from an index fund are received in one of two ways. The first way is in cash. This is deposited into your brokerage account where you hold the fund. The second way is through dividend reinvestment.
For instance, some ETFs may come with fees, others might stray from the value of the underlying asset, ETFs are not always optimized for taxes, and of course — like any investment — ETFs also come with risk.

At least once a year, funds must pass on any net gains they've realized. As a fund shareholder, you could be on the hook for taxes on gains even if you haven't sold any of your shares.

How much is needed to invest in an index fund? The minimum needed depends on the fund and your broker's policies. If your broker allows you to buy fractional shares of stock, you may be able to invest in index fund ETFs with as little as $1. If not, your minimum investment will be the cost of one share of the ETF.
Investing 15% of your income is generally a good rule of thumb to meet your long-term goals. Even if you can't afford to invest that much today, you can still start investing with what you can afford. Your investment amount may fluctuate as your cash flow changes, but staying consistent can pay off in the long run.
To be perfectly clear, stock market returns can vary significantly over short periods of time, and there's no guarantee that index funds based on benchmark stock market indices will go up over time. In fact, over the past 50 years, the S&P 500 has gained as much as 38% or lost as much as 37% in a single year.
